This is the sequence of damage absorptions a shot may have to go through: (Stealth ->) Shields -> Armor (-> Armor -> Armor -> etc.) -> Hull -> Subsystems) When a shot impacts the hull, some of its energy is delivered straight into it; the amount of damage absorbed by the Hull is listed in the subsystem's local data (mouse over it in the blueprint window to see).

A higher absorption means the shield can lose more HP before it lets damage through. The way damage is reduced depends on the weapon that hits the shield: Most weapons are partly absorbed based on the remaining HP percentage and absorption factor (meaning only some damage gets through) while ballistic weapons (railgun and muon cannon) are either blocked (absorbed for 100% of the damage) or pass through completely; the chance for this depends on HP and absorption factor as well.

The ship is destroyed in that case. This should only happen if the ship has lots of layered subsystems (that shield the vital ones) and has taken heavy damage from all sides.
